Hi,
I believe that the main problems will be:

a)Mechanical sensitivity to scratches
b)Fat/sweat from user's fingers

Best regards

But surely the current 5th gen. click wheel is actually a touchscreen. It's basiclly a glipepad that you would find on a laptop with pad pivoting on a rocker to give the switch action.

SImply making the entire thing a touchpad would not be a big change in my opinion.

While it seems an almost logical step, getting rid of the mechanical wheel to leave space for a biger screen, it´s also IMO a dangerous one: touchscreen sliders are not as reliable as the mechanical ones and the Ipod click wheel is one of it´s big pluses.
Anyway, as You said, Apple has longtime experience with touchscreens and they´ve retained their rights over Newton technology...so maybe it´s time to use some.
